The useful comparison is between particular services: a payment, a loan, a token trade or a place to hold money. Comparing “DeFi” with “banks” as if each were one uniform product hides the differences that matter.
What DeFi actually does
Decentralised finance uses smart contracts—programmes deployed on a blockchain—to execute financial transactions under defined rules. Users commonly interact through a wallet and a website or app. Depending on the protocol, they may supply assets, borrow, exchange tokens or provide trading liquidity.
Some operations can run without an employee approving each transaction. Other dependencies remain: developers, governance voters, data providers called oracles, front ends, blockchain validators and sometimes centralised token issuers. Their authority differs across systems. The BIS analysis of DeFi governance explains why decentralisation should be examined rather than assumed.
A loan without a credit check usually still needs collateral
A conventional lender may assess income, repayment history and collateral before extending credit. Many DeFi lending systems instead rely on crypto assets deposited in advance. That can reduce dependence on a conventional credit assessment, but it also means the borrower already needs assets.
For example, Aave’s borrowing documentation requires adequate collateral and warns that a shortfall can trigger liquidation. If collateral prices fall or debt grows with interest, part of the collateral can be sold under the protocol’s rules. The interest rate and relevant thresholds must be understood before treating the arrangement as predictable funding.
This is a critical boundary: borrowing against an existing token portfolio is different from obtaining a mortgage or an unsecured loan to fund something the borrower does not already own. BIS research on DeFi lending identifies this collateral dependence as a limit on broader credit provision.
Trading and stablecoins solve different problems
A decentralised exchange can execute a token trade without requiring the user to hold an exchange account balance. In pool-based Uniswap trading, the trade draws on liquidity held in smart contracts; it is not necessarily matched directly with another individual’s order. The execution price depends on the pool and the size of the trade. Uniswap’s own explanation describes that mechanism.
A stablecoin, meanwhile, aims to track a reference value such as the US dollar. The word “stable” describes the target, not a guarantee. The token’s market price, access to redemption and reserve or collateral arrangements all matter. Circle’s USDC risk disclosures state that market-price stability is not guaranteed, identify address-blocking powers and explain that USDC is not covered by deposit insurance. Different stablecoins use different designs; the same risk explanation cannot be assumed to fit every token.
Compare the functions and the protections
- Who authorises activity?. Bank service: The account holder acts within the bank’s terms and controls. DeFi service: A wallet signs transactions, while protocol rules, governance and token controls may also constrain them.
- What supports a loan?. Bank service: Underwriting may consider income, credit history and collateral. DeFi service: Mainstream protocols commonly require crypto collateral and can liquidate it when thresholds are breached.
- When can a payment move?. Bank service: Depends on the payment system; some support instant transfers around the clock. DeFi service: Depends on the blockchain, its capacity and the service used; fees, congestion or interruptions still matter.
- What protects the balance?. Bank service: Eligible deposits may have statutory insurance, within jurisdiction-specific limits. DeFi service: A token or protocol position is generally not an insured bank deposit; smart-contract and asset risks remain.
- What happens after an error?. Bank service: Support and dispute procedures may exist, although recovery is not guaranteed. DeFi service: Confirmed transactions may be irreversible; recovery depends on the wallet, contract, recipient and applicable legal process.
For a concrete banking example, the US FedNow service operates through participating financial institutions around the clock. It does not mean every bank transfer or international payment is instant, but it disproves the claim that banking operates only during branch hours.
In the United States, the standard FDIC coverage limit is $250,000 per depositor, per insured bank, per ownership category. That protection concerns eligible deposits if the insured bank fails. It is not a promise covering every financial product sold by a bank, and it does not insure crypto assets. Other countries have different arrangements.
Self-custody moves responsibility; it does not remove dependencies
Controlling a wallet’s signing keys can remove reliance on a custodian to approve a transfer. It also creates responsibilities for key security, transaction checking and recovery arrangements. If the necessary keys and any recovery path are lost, access may be lost. That is more precise than claiming every lost password inevitably destroys the assets: wallet and account designs differ.
Once tokens are committed to a protocol, access also depends on that contract’s rules and condition. A bug, compromised administrator, faulty price feed or lack of withdrawal liquidity can matter even if the user still holds the wallet keys. Public code and transaction history can help scrutiny, but visibility is not the same thing as understandable, independently verified safety.
The practical test is the job the money must do. Money needed for an imminent household bill has a different tolerance for price, withdrawal and recovery risk from assets deliberately committed to a crypto trading strategy. A yield figure cannot make those uses equivalent.
DeFi offers programmable, composable financial tools. Whether one is useful depends on its actual mechanism, costs, controls and failure paths. That is a stronger basis for comparison than predicting that either banks or DeFi must inevitably replace the other.
